The machine gun upgrade is located in the POW camp (area 7).

Before you enter the first door, fall down the hole. Grapple the ceiling just inside your reach, and swing under the low hanging rock, grapple it and swing toward the ledge. Grapple straight up to the ledge and pull yourself up to the door.
